Nature of economic theory; Rationality assumption

Nature of economic theory; Rationality assumption
Nature of Economic Theory (आर्थिक सिद्धांत की प्रकृति):- Economic theory is a set of principles, generalizations, and models that aim to explain the behavior of individuals, firms, and governments in making choices under conditions of scarcity. It helps economists analyze economic activities and predict the outcomes of economic decisions.
Characteristics of Economic Theory
i. Abstract and Generalized (अमूर्त और सामान्यीकृत):-
> Economic theory simplifies reality by making assumptions and focusing on key variables.
> It does not describe every real-world detail but rather provides a general explanation.
ii. Hypothetical and Conditional (काल्पनिक और सशर्त):-
> It is based on "if-then" logic.
> For example, "If the price of a good rises, then demand will fall, ceteris paribus."
iii. Based on Assumptions (मान्यताओं पर आधारित):- Every theory starts with assumptions (like rational behavior, perfect competition, etc.) that may not be entirely realistic but make the analysis manageable.
iv. Positive vs. Normative (सकारात्मक बनाम मानक):-
Positive economics (सकारात्मक अर्थशास्त्र):- Describes what is. (E.g., “An increase in supply lowers the price.”)
Normative economics (मानक अर्थशास्त्र):- Suggests what ought to be. (E.g., “The government should reduce taxes.”)
iv. Logical Deduction (तार्किक कटौती):- Theories are developed through logical reasoning and mathematical models from initial assumptions.
v. Empirical Testing (अनुभवजन्य परीक्षण):- Economic theories are tested through real-world data, though not always with full accuracy due to complexities in human behavior.

Rationality Assumption in Economics (अर्थशास्त्र में तर्कसंगतता की मान्यता):- One of the foundational assumptions in economic theory is that economic agents (individuals, firms, governments) behave rationally.
i. What is Rationality (तर्कसंगतता क्या है):- Rationality means that individuals:
> Have well-defined goals or preferences
> Make decisions to maximize utility (satisfaction) or profit with the available resources
> Consider costs and benefits of all alternatives
> Make consistent choices over time
ii. Types of Rationality (तर्कसंगतता के प्रकार):-
Instrumental Rationality (उपकरणात्मक तर्कसंगतता):- Choosing the most efficient means to achieve a given end.
Substantive Rationality (सारभूत तर्कसंगतता):- Making decisions that are consistent with a set of values or ethics (used more in sociology).
Bounded Rationality (Herbert Simon) [
> Recognizes that individuals face limitations in terms of information, time, and cognitive ability.
> People make decisions that are “good enough,” not always optimal.
iii. Importance of Rationality in Economic Theory
Predictability (पूर्वानुमानशीलता):- Assumes consistent behavior, which helps in building predictive models.
Optimization (अनुकूलन):- Explains behavior using cost-benefit analysis (e.g., utility maximization).
Simplification (सरलीकरण):- Rationality makes it easier to construct theories that are logically sound.
iv. Criticism of Rationality Assumption
Psychological Factors Ignored (मनोवैज्ञानिक कारकों की अनदेखी):-
> People often act on emotions, biases, or heuristics, which are not rational.
> Behavioral economics challenges the strict rationality assumption.
Incomplete Information (अपूर्ण जानकारी):- Decisions are made with limited or incorrect data.
Social and Cultural Influences (सामाजिक और सांस्कृतिक प्रभाव):- Choices are influenced by traditions, social norms, and peer pressure, not pure logic.
Time Inconsistency (समय के साथ असंगति):- Preferences can change over time (e.g., preferring instant gratification over long-term benefit).
